What is 409A?

Section 409A was initially enacted as part of the American Jobs Creation Act of 2004. Section 409A requires that a stock price’s fair market value is determined by the “reasonable application of a reasonable valuation method”. 409A valuations are most commonly performed to assist companies with setting the strike price for their employee stock options, which should be at or above fair market value. Severe penalties can be imposed for non-compliance when granting employee stock options that have a strike price that is less than the fair market value of the stock price on the grant date.

Do I need a 409A report?

Check with your auditor as to whether you need a signed 409A valuation report. Generally speaking, 409A valuations of early stage companies (up to Series A round) are not audited, but you should verify this with your auditor.
